How does Moondust Palette Filter work?

Please explain to me. I don't know how to create a pallete to use for it and it comes out with some randomly coloured tiles.

The palette filter replaces any colours of images in the directory with the nearest colour to any presented on the palette. Little note for the palette: you better just draw the image from the scratch and just draw sectors on it to include only colours you really want to use in your filter. If you include more colours, these colours will be also used. These grey colours possibly resulted from transparent pixels on your reference picture. So, you better fill empty spaces on your reference picture and get another shot.
